Legal: About Sole Proprietorship, Partnership Firm and Private Limited

Last Friday, after posting on the blog, I had a meeting with my college-friend with whom I'm setting up the new business. We were deciding whether to go directly for a private limited, or to start by a partnership firm or sole proprietorship for some months before registering the company at the ROC.

Prior to this meeting I had read some information about the two proposed forms of business but still had some doubts, hence we went to visit his CA.

This meeting again proved is important to do your homework... I could understand everything thanks to what I had learnt in the morning.

Either partnership firm or sole proprietorship have the same unstable or shaky or at least non-corporate look to other companies, while a private limited looks more reliable to your possible clients.

However, the difference in costs is quite significant. The upfront cost to set up a Private Ltd is at least Rs.15,000 to 20,000 (very minimum); for a partnership firm is about Rs.8,000; finally, for a sole proprietorship is nil: you just need to go to the bank and open your account in the company's name.

This is, as you can read here, because the sole Proprietorship depends directly on its owner, both for liability as well as taxes; in fact, the company and its owner are one. The same way, it is very similar for a partnership firm but the profits and liability is distributed among the partners.

Our conclusion is that for a business which is beginning and a large amount of investments has already been done, you should go for the Sole Proprietorship or Partnership Firm. But if you have time and money is better to go for Pvt. Ltd. as it will give a much more reliable outlook to your enterprise.

    As far as I know, there won't be any problem about it. You simply will have to start the process for a Pvt. Ltd. as if the other one didn't exist. The only obstacle I can think of is that somebody may have booked (by Form 1A) the name of your company and you will have to change (at least slightly) the name of your company.

  5. Sorry, I don't know much about society registrations. However, perhaps another possibility is a new concept that has come up a few months ago: LLP, Limited Liability Partnership. I understand it is something between a Pvt. Ltd. and a Partnership, but haven't gone through the process myself. If interested, I can post some information about it given to me by the C.S.

    Booking the name of your company through form 1A could be a good idea if the uniqueness of the name of your company is important to you. Just remember that you will have to renew it every 3 months paying a fee of Rs. 500 every time you do it.

    I don't think it is essential for you to register your sole proprietorship name. But if you want to avoid that anybody else starts using the same name of your company, or you want to register it afterwards as a Pvt. Ltd.... it could be quite helpful to do it from now using the Form 1A. It will be just matter of Rs.500 every quarter to renew the name (until you submit Form 1, which would make it definitely yours), plus the hassle of submitting the form every quarter.

    We are in a similar situation as you but were declined by the bank (ICICI) for a sole propreitorship account unless we gave them proof of the 'entity'. They insisted on a certificate of registration incase we wanted to open the account in the name of the company. Although, they did mention that if the current account is opened in the name of the 'individual' then there is no need for registration.     I find it a little surprising about the declining of the application from ICICI.

    I never opened a bank account for a sole propriortship, but according to the CA I spoke to about this, and according to the Standard Chartered Bank agent that attended to me, there wouldn't be any problem.

    Why don't you try it with another bank. Besides, I have heard some not very good reviews about ICICI... I bank with Kotak and I'm quite happy with it!

    At the same time, what they said about the individual, is right... but what will you do when you receive a cheque in the name of your firm?... which is bound to happen, of course.

  10. By the way, sometimes, the replies from banks come only from agents, and not so much from the bank itself... if you really want ICICI, try it out again, through a different agent, perhaps at a different branch!

    Thanks for the prompt response. I did check with another bank and viola! It's done. HDFC bank lets you open a bank account as a sole proprietorship without any registration documents provided you fill a few annexures on the new company letterhead. Thought I'd share with your readers in case its useful.

    You will certainly have to file form 1A to book your name, then submit forms 1, 18 and 32, after having drafted the MoA and AoA.
    Filing form 1A is easy and you can do it on your own through the MCA web-site. For the rest you will necessarily need a Company Secretary (CS), therefore, the best will be that you contact one from the very beginning.
    By the way, you will also need to get your digital signature. MTNL one seems to be quite optimal, but also the CS can help on this.

    Since as professional, you will be providing professional services, you need not constitute any type of company.

    If you need to invoice, you need to invoice in your name.

    I guess it would only be necessary if you plan to have a tuitions centre, with several teachers, etc.

    I think it depends on whether you are able to invest on the setting up of your Pvt Ltd and able to keep up the annual expenses of just keep running it... we could be speaking about some Rs. 30,000 to Rs. 40,000 a year.

    You cannot do a MoA and AoA on your own. You'll need professional help for that. A CS (Company Secretary) is the best who can tell you how to go about this.

    As far as I know, you only need to register for Service Tax if you have a turn over of 10 lakhs or more. While that doesn't happen, don't rush for it.

    If you are going to start it as a proprietorship, you will not need any kind of registration, independently of the turn over... perhaps while opening the bank account some banks may cause you a bit of trouble, but you can just try to convince them or go to the next bank.

    The MoA and registration are required only when you want to setup the Pvt. Ltd. which could be afterwards in the future.

    Considering that you will be selling products and (as far as I understand) you will have customer coming to your shop (in this case your house) to buy them, I do believe you will need to get a Shop License. I have no experience on how to get this, but I would suggest you approach a Company Secretary for this.

    You will only need Sales Tax Number when your turnover crosses 10 lakhs... for the time being, don't worry about it.

    If your business is going to be a shop, I don't think there is requirement of registering a company, unless of course you are planning to setup a retail chain.

    I have never come across any such book so far (I haven't searched much for it either).

    The only thing I have seen is a collection of reference books which the CS and the CA use whenever I require some info, and as far as I understand, are books of regulations which are updated every year. Therefore, I guess that even if you found a book with the given info, unless it is from this year, it wouldn't be extremely helpful as things keep changing from year to year,

    I understand that your enterprise is an Educational Institution. I think that registering it as Private Limited company may not be the best option... I guess that you would be loosing on some benefits and duties that educational institutes have if you did that.

    The best would be if you contact a CS that can help you. Now, if still you wanted to register a Pvt. Ltd:

    1. Decide your name and book it with form 1A
    2. Make the MoA and AoA
    3. Submit forms 1, 18 and 32, along with MoA and AoA
    4. Pay registration duties, etc.

    Out of these steps, you can only do step 1 entirely on your own, after that, you will need at least a C.S. to sign on all your forms.

    Angelina, you will certainly need to register your partnership. I'm not aware of the exact documentation that you will require. But if you wish, I can put you in contact with a good Company Secretary that can give you the right information.

    Anonymous, I guess that a partnership should be good enough for a business from home, i.e. no need of Pvt. Ltd. The cost of the procedures for registering a Pvt. Ltd. is about Rs. 30,000 or 40,000... so, I believe that the partnership will be well below that. Again, for the procedure and documents, the best could be that you get in contact with a C.S.

    I don't think you will need to register your business. You can simply produce invoices and receive cheques in your name. That may not look very 'company-like', but I guess that for the business you are speaking about, it should be enough. Then from your personal account you could just pay directly your employees, etc.

    My wife wants to set-up an online store for selling gift items as a sole proprietorship. We would like to know what steps do we have to follow?
    She has registered a domain name and have also taken the web-hosting package too.
    The web content designing is in progress.
    What next? I understand that she may have to obtain a business license from the local administration. Need more details around it and anything else that is deemed neccessary.

    I'm really sorry for the long delay to reply to your enquiry... these have been hectic days!

    Being a sole proprietorship what your wife wants to set up, and being an online business, I believe there is no need of registering it at all. The only issue is, how will you receive the payments...

    The easiest thing, at least at the beginning (albeit maybe expensive) is PayPal... as long as you open the PayPal account with the same name of account holder as the name of the bank account holder, it will be easy for you to withdraw the money there... Then of course, there are many other payment portals that can help you and maybe bring costs down, such as CCAvenue, but maybe somebody else can give you better advice on that...

    In any case, with respect to the company registration, there won't be much need, as long as your wife keeps everything moving under her own name. I hope this helps you!

  37. One has to deposit a capital amount of Rs. 1,00,000 to set up a Private Limited company and Rs. 5,00,000/ for a Public Limited Company. This amount is required to be deposited at the time of registration at the RoC's office.

    Thank you for your contribution, but that's not quite right... The capital is to be deposited in the company's account.

    You have to pay the ROC only a registration fee depending on the maximum allowed capital which you request. The minimum "maximum allowed capital" being Rs. 1,00,000 for Pvt. Ltd., and Rs. 5,00,000 for Public Ltd. companies respectively.

When I go to fill the online form 1A I realise that it gives me only two options-that for public limited and private limited company and also it asks me for a promoter. When I leave these columns blank my form is not accepted. Can you please recommend a solution to this?

    Choose a Private Limited, and give yourself as a promoter... it doesn't matter that you will not incorporate it as a Pvt. Ltd. company for now... even if you do it years down the line, as long as you keep renewing the booking of your name, that will be enough.

I would like to transfer / change the name of the proprietorship of our family business but have been told that : 1) It is not possible to do that without terminating the previous proprietorship company; 2) Trade, BMC Mumbai, Electricity permits and Licenses would also be terminated and hence would have to be re-applied for. Kindly advise how to go about this as the Proprietor is a Senior Citizen and is not getting the necessary financial assistance by Banks due to the age.     I understand that what you want to change is the ownership of the company, right? Or is it the name of the company for some sort of brand image?

    Assuming the first case, I guess that what you could do is to incorporate it into a Pvt. Ltd., that way you can have more than one promoter (most probably including the Senior Citizen)... Once it is a Pvt. Ltd. and you can show the financial situation of the company and the other promoters, I suppose it will be easier to get financial assistance.

    To open the sole proprietorship you do not need the license under shop act.

    The list of papers to open a bank account you will easily get it from the bank at which you want to open the account. But if they ask you for the Certificate of Incorporation or Registration Papers, try a different agent, or a different bank. Usually, it should be a simple process.

    I am looking to start an import firm in Mumbai-A sole propreitorship.
    Now,If you look up almost all the banks websites, the want certain documents according to the RBI's KYC norms of 2010. These include shop act or VAT or service tax, gumatasha license etc. Any one of these should suffice.
    I am looking to start my firm with a small investment and m in a fix as I dont know what to do. I need to open a current account. Can you guide me pls.

    I would suggest that you actually go and visit a couple of banks and ask the requirements: sometimes their web-sites are not the best source of real information.

    I especially say this because: VAT is only needed if you have a turnover greater than 5 lakhs in selling products; service tax only if you have turnover greater than 10 lakhs in giving a service; the shop act I believe is required only if you have a physical shop... So, even if you had a Pvt. Ltd., none of these would apply to you for opening a bank account as a new company!

    Try it out by visiting the banks and tell us how was your experience. In the worst of cases, a half-morning wasted visiting the banks.

    BTW, what you surely will require (I don't think for opening the account, but for carrying out transactions) is the IEC (Import-Export Code).

    Hello Neelam,

    I can think of a few things that you can do, depending on what are the actual requirements of your customer.

    1. If what they need is to pay to some body that doesn't sound like a freelancer, perhaps for them will be enough that you set up a sole proprietorship. For this you don't really require any specific registration, only open a bank account under the name of your new company, and voila, you can start issuing invoices under that name. You'll be taxed directly on that as an individual, but the invoices for them will be as from a company. I think I've posted a few things about this in the blog, but you can ask more if you wish.

    2. That you partner up with somebody to form a Partnership, or an LLC or a Pvt. Ltd. The same order (Partnership, LLC and Pvt.Ltd.) is the order with respect to cost for setting them up and maintaining them, but also is the same order as with respect to the reliability seen from the customer's point of view. It could be a good opportunity for you to expand your business and have a better aspect for other prospect clients, but maybe is not required to go all the way for this. Just check what are your requirements (i.e. your customer's requirements).

    3. That you ask another company to do the invoicing for you. Most probably, they will take some fee, at least for processing your invoices, etc., but if you know of somebody who can help you on that, could be an easy way to get what you need.

    Yes, you are right, not need of service tax registration, as far as I know.

As I saw some tenders and i found that there is compulsory need of company registration number, P F Code, ESI registration, Service tax #. I want to know where would I get these services in Mumbai at best less rates as I got low budget. Also is it fine if I get a trademark instead of getting company registered.

    Yes, I guess that you want to apply for tenders then you will have to have everything in place from the very beginning even if in theory you do not need to apply for those processes yet.

      If you have [or can find] a good partner for your business, then do go for a partnership. It is a tough road and becomes easier if you can go along it with somebody you trust and can work with... Otherwise, go for the sole proprietorship. All the best for your venture!

    Thnx for all the posting and its really good , I cud clear many of my doubts , still I thought I shud write to you once and then move ahead .

    1. I have VAT from karnatka in sole proprietor ship , in a specific name
    2. Am intending to start an onine store , which is the buzz now
    3. I wish now to keep the same sole proprietor ship and proceed for the online payment transactions as the cost involved is high
    4. Since I wish to register an online portal name ( or domain perhaps booked ) , I wish to register the same name thru Form 1 A and renew every quarter as u suggested so that the name cud be unique
    5. My investment is not more than a lac now for all these as of now .
    6. I will be buying the products and then going to sell thru my portal ( eg like Flipkart , where they buy and store and sell later on )
    7. I will be having my own brand names registered under my name , different brand names


    Now the doubts

    1. I see if the business grows above a certain volume , I need to convert this into private limited
    2. Can I sell the sole proprietorship to the pvt ltd , which still will be owned by me and my brother
    3. Say if the properitorship has a net asset of 50 lac , for eg , when I sell this , do the second director too invest some amount ? which I feel he cant
    4. When I sell my sole properitorship , will the net worth of mine , say like the house , the property which I wud have bought thru this business to be sold to the pvt ltd ?
    5. Can the brand names what I registered under my name cud be sold to the pvt ltd thru any deed ? and thereafter the brand name reflect the owner as the pvt ltd company , rather my name , as now if I register the name it will show the owner as me only – obviously .
    6. Since I registered a name thru Form 1 A for the later use of converting to pvt ltd , can the same name be used and it will not show as existing ( yes it cud be exisiting in my name ) , and I can form the pvt ltd using the same name whichever is registered ?
    7. Is Form 1 A , same whats usued to register a brand name ?

    I know its bit length and it will really help if you cud give me a reply for these as I checked many sources / searched but am not able to really feel that am getting a full clarity .

    1. Hey! I can't give you an exact figure... I suppose the whole cost in setting-up, etc, could be around 10 to 15k, but this is just to give you an idea. The best is that you contact a CA or CS and start working on it.

      And yes, every year you will have certain expenses as you will need to do regular submissions for taxation and regulatory purpose. But if you are in business, you should not worry much about these expenses, I mean, they are not too much (it's more the hassle of doing them that is the problem)

    1. You will need to file Form 1A, but besides that I believe there are a few legal procedures, to ensure there nothing left due to anybody with the current name. Do contact a CS that can guide you, as I doubt this you can do it all on your own.

    1. I'd suggest you register your name using Form 1A, but it will have to be slightly different from that of the other company which already has the same name. I hope they aren't in the same line of business and the same city.

  82. Hi Javier, I have recently started a Recruitment Consulting firm and habe couple of clients too. Do you think it is wise to register the firm as sole properitership initially?     1. Hey Rocky,
      You don't need the Service Tax Number until you cross the 10 lakhs turnover threshold.
      You don't really need to register it from the very beginning, you can just offer your services directly... but if you are serious about it and you see it has good future, launch yourself for it!
